How Stablecoins Maintain Their Peg
Different stablecoins use different mechanisms to stay close to their reference price. The three dominant designs are fiat-backed, crypto-collateralized and algorithmic.
Fiat-Collateralized Stablecoins
Fiat-backed stablecoins are issued by companies that hold a reserve of dollars, Treasuries or money-market instruments equal to the circulating supply. USDT and USDC are the largest examples.
Trust depends on the issuer's audits, banking relationships and willingness to honor redemptions at par. When the reserves are transparent and regulated, the peg is extremely tight.
Crypto-Collateralized Stablecoins
Crypto-backed stablecoins are minted against on-chain collateral — usually ETH or staked-ETH derivatives — held in smart contracts. DAI is the longest-running example.
They are over-collateralized to absorb volatility in the underlying asset, with automatic liquidation triggered when collateral ratios fall too low.
The result is a permissionless dollar that does not depend on any bank account, at the cost of some capital efficiency.
Algorithmic Stablecoins
Algorithmic stablecoins try to maintain their peg through supply expansions and contractions rather than direct collateral. Most early algorithmic designs failed under stress; newer designs blend algorithmic mechanics with partial reserves.
Hybrid Designs
Several modern stablecoins combine techniques — partial fiat reserves, partial crypto collateral, partial algorithmic supply control.
These hybrids try to capture the capital efficiency of algorithmic models while keeping a reserve buffer for stress events.
Yield-Bearing Stablecoins
A new generation of stablecoins distributes yield from the underlying reserves directly to holders, on-chain. They are dollar-pegged but accrue value through rebases or wrapper tokens.
Adoption has grown quickly because the underlying yields — US Treasuries, money-market funds — flow back to the end user rather than the issuer.

Stablecoins solve a real problem: moving dollar value across borders, exchanges and protocols faster and cheaper than the traditional banking system can.

Risks to Watch
Even "stable" assets carry risks: issuer insolvency, banking failures, smart-contract bugs and regulatory changes can all cause temporary depegs.
The largest depeg events have always recovered, but they tend to last from minutes to days — long enough to liquidate leveraged positions denominated in the affected stablecoin.
